how much do you think it ought to be and what does that actually do?

GZ - the settings you use should really depend on the size of your disk, how many pages you view and how much free disk space you want for other applications. I'm using 2% of my disk for temporary internet files, you might consider doing the same. If you need to free up some disk space, you can always revisit the options popup and decrease the amount used by your browser.

The setting determines how much disk space to allocate to temporary internet files. I have some ideas on how this all works, but it's all a guess on my part. If you hear a lot of disk thrashing when accessing the internet through your browser, it's time to clear out your temporary internet files. My guess is that the browser does this automatically in some fashion, but I'm not sure how this is done.
