I think they use the 20 day average price prior to the conversion, but I am not sure. So the bondholders get a bigger piece of the pie if they can hammer down the common share price as they near the conversion time.

Somebody posted on the Yahoo message board that Palomar is one of the largest bondholders. Aparently Palomar are supposed to be sharp vulture investors and this is presented as an advantage. But if they are so sharp it actually may work to the disadvantage of common shareholders, since they may try to squeeze whatever advantage they can out of them:
