Most of the people living in 'the settlements' live in the suburbs of Jerusalem.

Which is still in the West Bank.

Those who actually live in the settlements are mostly religious extremists who want little to do with the Palestinians.

True they may be fanatic as well, but that isn't an answer to the point that any Israeli hanging around the West Bank or Gaza is likely to encounter more racism, intolerance, hatred, and violence then an Arab in Tel Aviv or Haifa.

I suspect giving the Palestinians their freedom would do the trick

I suspect it would not, esp. if it was just their freedom, but not also all of the West Bank, all of Gaza, at least half of Jerusalem and tons of money and a right of return for at least some. Even if all of that was given it might not be enough esp. if it was just granted before any peace agreement.
