The idea of package payments - DRG's - was that some admissions would be prolonged and consume resources, while many others will be easy and quick. In the end, it would all even out. However, at some point, the government decided to separate the "easy" admissions, and to pay for them through a separate mechanism. They came up with a set of stricter requirements for "admissions", and demanded that "easy" admissions would go under the category of "obsevation" - which is, technically, not even an admission at all.

This, of course, created an entire small industry of "professionals" whose job it is to determine whether any given admission fits the criteria for admission - or it must be "observation".

Ultimately, much of this is just expensive bureaucratic silliness.

Of course, under "observation" the hospital is not reimbursed for the costs of medications. The patient gets billed.
