It's not an auto update that would allow the proposed hack-- that asks for the passcode. The iPhone can be put into recovery mode-- that would enable the installation of a new version of iOS without the passcode.

I agree with you that the danger associated with creating this hacked version of iOS is probably overblown and Apple is being a bit alarmist in their characterization of it as a cancer, but the point is that it should be Apple's decision to make. If they don't want to do it, they shouldn't have to.
