The only issue I have with this excellent analysis has to do with the ability of the company to provide compensation without taking expense for it. I think that you are right, this is the market paying the compensation, not the company, but the extreme cases where folks work for $1 a year and a boatload of options make the point that the shareholders pick up the tab. Maybe the fact that this only works if ALL of the shareholders (including both option holders and existing stock owners) see a benefit makes this a moot point. The smaller piece of a bigger pie argument.

In any event I think you are right about the FASB #123 rule, it passes the common sense test, at least for simple cases I can devise.
