Nope, AFAIK, DI only needs enough space to expand the files. So an original 400 megs used on a 1 gig partition, which collapsed to a 250 meg DI file, would only need 400 megs free space to restore. Indeed, assuming it was a FAT partition, It'd likely need slightly less, since cluster sizes on the > 500 meg partition would be smaller. I'm pretty sure I tested this, though it's been awhile, and I'm virtually but not 100% certain. This might be true if one were to use no compression, though.

The one issue I recall having some difficulty with was DI being able to read image files off of an NTFS partition for a restore operation. I vaguely recall thinking it _should_ do this, but for some reason it wouldn't (which does make some intuitive sense, since DI is a dos executable. OTOH, PM 3 could work great with NTFS partitions.) Perhaps someone else could clear this up, or a visit to the powerquest boards.
