I think your use of diversification as a reason for Smith to sell his CSCC shares is rather weak. First of all he didn't have to wait for the stock to plunge to suddenly realize that he had to diversify. He had sold a lot of CSCC shares in the past and I think he has already used part of those proceedings to diversify his porfolio.
Secondly, his job is to maximize shareholder's value. He is the captain of the ship, so he should be the last one to leave the ship. His selling at least indicates that he either doesn't have strong convictions in the future of the company or he doesn't care much about shareholder's value.

Either way you need to have nerves of steel to buy when the captain is jetisoning his treasures out of the sinking ship.
