GV covered this - but in layman's terms, the difference between the option strike price and the price at which the options are exercised becomes a tax deductible expense, just like salary expense, even though the stock was probably issued from treasury at market and cost the company nothing. This can pretty much eliminate actual income tax payments in many cases.
