You pay the tax on the entire gain as income when you exercise. You do not have to sell.

I'm guessing there are multiple types of plans out there. From my experience that isn't what happened with options, but it is what happened with stock purchase plans. I've got another batch of options coming up next year, I guess I'll find out.
