This is from the ATMEL press release you posted. IMO, 256KB is not enough. If these guys can integrate >2MB of flash into their chips then they have a chance to take some of SSTI's stand-alone flash chip business.
Eventually, adequate flash will be integrated into other chips and will pose a threat to the stand-alone flash supply market and that's why I think it's critical that SSTI succeed in their licensing business. Once Motorola and Qualcomm roll out their SSTI integrated FLASH offerings, SSTI will enjoy a "very interesting" share of the embedded flash market.
