Given that the speed of the X-Box CPU is only 733 MHz, it's apparent that Microsoft didn't need nor want more processing power. However, the hardware engineers probably decided that the Pentium III CPU had better thermal characteristics than a K7.

Have you seen the AnandTech article entitled "Hardware Behind the Consoles - Part I: Microsoft's Xbox"? Go to the bottom of page 12:

and check out the very big heatsink covering the CPU. All that just for a 733 MHz Pentium III. Imagine what that heatsink would have looked like for a Duron!
