The deflation that is threatening today will not come as a result of
a drop in aggregate demand, but as a result of excess production
capacity and the rising influence of China and other markets where
cheap labor is driving down production costs.


This is part that is troubling. The only thing that I can think of to do at this point is another round of public works programs. Provided that we don't engage in a long lasting war in the middle east or elsewhere which will naturally stimulate demand.

We will also have to become sellers of technology or infrastructure to developing nations. They can manufacture things more cheaply than we can.
