Net loss of $8.6MM on revenue of $638M for the third quarter FY2003 vs. net loss of $9.6MM on revenue of $260M in the second quarter FY2003

34% of $638M revenue from N-Charge sales, rest from licensing (Amperex - Bellcore) and others.

Stephan reported progress in three areas of business:
(1) increasing N-Charge battery sales
(2) large format battery applications
(3) contract manufacturing efforts

(1) N-Charge Sale has been increasing, from both direct (OEM) and indirect sales channels. Recent announcements on MCE and CDW Computer are some examples. N-Charge sales validate the Saphion technology and its credibility with customers. It is taking longer for OEM's to issue orders than he expected. Technical greenlight has been given by two OEM's. (Recall Wistron announcement. I assume the second OEM refers to Acer.) In discussion with Tier 1 companies.

Sales via on-line stores (CDW and MCE) are increasing. In discussion with other retailers. Media coverage of N-Charge product has been good, for example, the WSJ article. Although the product was introduced a year ago, the press coverage still continues.

A year ago, VLNC was an R&D company. It is now a growth company.

(2) large format - Several steps have been taken. Examples:

Agreement with TYCO Electronics Power Systems on testing, qualifying, and marketing a standby power source for the telecom sector.
Agreement with Electric Vehicle, Inc., Indiana, for field-testing Saphion battery for applications in various vehicle types.
USABC testing for automotive use.
Recently, one of the largest power utility companies is interested in field-testing a backup power system based on Saphion technology.

VLNC has been selected for Demo 2003 introduction of a backup power system next week. Progress in this area is faster than he expected.

Working on completing the second generation product by the end of 2003.

(3) Partnerships, Contract manufacturing, etc.
Announced the agreement with FengFan, expecting the Chinese govt. approval this quarter.

Questions:

1. Fraction of the total revenues $638MM from on-line sales vs. OEM sales

Tier 1 OEM (Tablet PC) has not distributed the product yet. Can not include that portion of sales. Most of the sales reported is from N-Charge sales at 34% ($217M). 40% of revenues ($255M) from battery sales for PDA. PDA battery sold is based on cobalt technology.
Licensing revenues for this qtr, is mostly from China (Amperex - an active Bellcore licensee).

Guidance - Expect a revenue above $1MM for the current March qtr.

2. Ability to produce batteries internally vs. externally?
The German machine is running well. Stephan does not want to disclose manufacturing capabilities for competitive reasons. VLNC has an idea what the demand is. Stephan is confident of meeting that demand. ATL is making good progress. ATL made products for VLNC last qtr.

Is the Second generation Saphion product a cylindrical type? VLNC is making the second generation Saphion battery in several constructions for various markets.

Should VLNC receive a large PO and ramp up production, is Berg willing to finance the increased working capital needs, in addition to the $30MM credit line already provided? YES! Berg has agreed to support the added production costs.

Shipped batteries to Wistron. Waiting to see how the Tablet PC product will pan out in the market.

3. Pricing sensitivity? Low and high end N-Charge prices? Right now, the pricing point is quite adequate. Most customers are happy with the product and its performance. Some sales channels would like to sell at higher prices and some want lower prices.

As an ex-Dell person you may have a good idea on the number of laptop computers sold by Dell. How many people are buying N-Charge as a secondary battery for these laptop PC's?
Penetration for secondary battery depends upon the sales channels. 10 to 40% of laptop PC sales include a secondary battery sold with the laptop. OEM's believe both battery products have a role. The form factor of VLNC battery is attractive to customers. Retailers and indirect sales channels are progressing for the secondary battery market.

The economic slowdown held you up for at least six months. Do you see any improvement in the business conditions with OEM's? Have not seen any relaxation of tough economic measures with the OEM's.

4. On Cylindrical cells, where are you now, and where will you be in 6 months?
He can discuss the details of Gen II only a little bit. Second generation battery will be in several constructions by the end of this year.

5. Primarily we are seeing the end of this year for licensing cylindrical cells? Yes.

Any comment on Electrical Vehicles Inc. Purchase order and USABC work in progress?
The first stage work with USABC has started. Work with EVI is in progress.

6. Competitive advantage of VLNC's Saphion technology? Two ways to look at this.
(a) VLNC is delivering more power (higher energy density, volumetric or gravimetric basis) than the existing li-ion battery technology with SAFETY.
(b) VLNC offers the large format battery as a new product for application in 3 or 4 key areas. With N-Charge sales, VLNC is proving that the Saphion technology is reliable and VLNC is a reliable supplier.
(c) The Saphion technology is environmental-friendly. It has "intelligence" that the lead-acid batteries do not have, for the Telecom sector application. Currently, one has to drive in a truck around the battery installation to check the battery condition. A microprocessor built into the VLNC battery allows the maintenance to be conducted over a computer network by remotely monitoring the power discharge-charge curves. Remote monitoring over a computer network signficantly reduces maintenance costs.

7. In spite of the tight stock market, VLNC stock price is reflecting the progress you have made so far. Do you see any technological problem in incorporating the Saphion battery into laptop PC's?
You have pointed out our core strategy of launching the N Charge product. Many OEM customers are very cautious about making transition to new battery technology because of their past (bad) experience and "certain issues" with any new battery technology. It takes time to establish credibility with customers. A year ago, OEM customers used to take more risks with new technology. Under the current economic conditions, they want to be conservative. In spite of the above, customers are still interested in VLNC Saphion battery technology. We are getting a very good response from our indirect channel customers.

You did not see the need for a reverse split. But the stock is being diluted with equity financing. Nobody wants the dilution. Let us see what happens in the second half of this year.

8. Understand you will not give details about the large power utility company that you are working with, on the backup power system. Could you tell us more? VLNC has entered into an agreement with the power company on testing the backup power system. Demo 2003 organizers do not allow me to give out details about the product prior to the show. The show is next week. VLNC battery applications in this sector will be tested in two areas to begin with: (a) backup power and (b) load leveling and peak shaving. This agreement gives VLNC a chance to get into the door. When the word about VLNC battery spreads to other divisions, people may want to test the large format battery for other applications.
