I cannot believe they are that dumb. The alternative appears more credible - that the Fed KNOWS the country is nowhere near deflation but they are using it as an excuse to keep interest rates low, so that the credit bubble (and its close relative, the housing bubble) will not implode.

Not much else they can do at this stage, actually, but keep interest rates low. "Deflation" is as good an excuse as any, I guess...
