It is not wrong.

Yes, with the understanding that any insurance has a limit even if it is only the amount of funds that the insurance company can raise.

Should companies be allowed to offer a choice of great and terrible insurance to their employees?

Yes.

Why or why not?

Because they should be allowed to offer whatever they want to the employees as long as the employees agee to it. That answer might not be much of a "why", but basically I consider the default answer to be that people or companies should be allowed to do something. You want to restrict them then you have to show some good reason for the restriction.
