Now the question is how this crisis is resolved in a manner where all sides can save face and still undermine the legitimacy of Hizbullah's cause in fighting Israel.

The recent events in Leb-Israel are still a "little picture" thing. The big picture is the Arabs don't want the Jewish homeland next to them. Either that view of theirs has to change, or Israel has to change. If you obtain a peace that results in Arabs just getting more powerful, and still not wanting Israel next to them, they are just a more forceful opponent down the road. That endgame isn't very attractive as well.
