I don't think its possible for government to come up with a fixed allowance for overhead.

Sure, they negotiate. But they have norms. If they issued a contract much outside that norm, they'd be scorched. That's why the overhead is hidden in the $300 hammers that make the news. And $300 a pill Lipitor would make the news as well.
