I don't know exactly what the deal was, but perhaps he sold a bunch, incurred the capital gain and bought something else which then crashed, namely JDS Uniphase. As you say, he was probably imprudent, not setting aside the cash immediately, thinking he owned an asset which would cover the amount which had to be paid.

He had a $million debt and no way to repay after JFSU went bung.

Certain types of stock options generate a capital gain when they are exercised.

There are even more complicated stock option scheme with more complex tax issues...
