Often, yes. Its based on bentonite, a kind of clay. But they make oil-based muds too. Engineers/geologists figure out what kind of mud they want to use. Mud is pumped down the drill pipe under pressure and returns back up the outside of the drill pipe. Washes cuttings out, cools the bit, drives the "mud motor" that helps rotate the bit, puts pressure on the formations being drilled through to keep any fluids and gases therein in the formation.
