You can boot from an external drive, but. . .

You cannot run your system from and external drive.

Sounds like a contradiction.

Windows XP will detect removable media and refuse to run.

However, if you put the XP booting files on a removable drive and boot from it, it will boot the windows located on your internal disk.

To prepare your external drive. . .

Format
Set as active
Install Boot Sector data
Copy the three "magic files" ntldr, ntdetect.com, and boot.ini from your internal disk.

This external drive may seem like it's of limited use, but if you accidentally trash your root, it may start your system.

If you really, really, wish to run XP from a USB external drive, investigate USBoot.

P.S. Install the boot sector data using BootSect.EXE

BootSect.EXE /nt52 C: /mbr /force
