Most of the MM's don't short on purpose, they're just trying to fill orders coming from other brokerages. For example, if I want to buy 1000 thru Waterhouse, Waterhouse calls up one of the MM's to buy the shares. The MM will sell shares to Waterhouse (even if they don't have any inventory of shares) to keep the business (and commissions) coming their way. Now, the MM is short 1000 shares. If they don't sell the shares to Waterhouse, the next time a buy comes in, Waterhouse will take their business to another MM.
