Microsoft has got to be scared of Linux. Linux is a boxmaker's dream, allowing them to sell a very cheap, slotless box pre-loaded with pre-configured Linux and a package like Star Office or Applixware. Microsoft can't beat the price. You have to compare PCs with TVs : both are boxes that you don't want to open, you throw away after 2-4 years, and you pay as little as possible for. Who cares if it has an AMD processor and Linux inside?

Another area of concern is the office desktop. Linux allows the corporation to tailor an OS for their specific needs and to update it incrementally. At $0 per seat, you can't beat the price. Windows includes every and all the features than Microsoft sees fit and presents the administrator and users with a purgatory of issues everytime it gets rewritten.
