WASHINGTON (CBS.MW) -- Stocks and bonds rallied Wednesday on hopes that the quarter-point interest
rate hike from the Federal Open Market Committee might be the last for a while.

As expected, the FOMC raised its target on the Federal funds rate from 4.75 percent to 5 percent, the first rate
hike by the central bank's policy arm in more than two years.

But what cheered the markets was the surprising shift in the Fed's bias back toward
neutrality. That means the Fed is not leaning toward raising rates again at its Aug. 24 meeting. The Fed also kept
the discount rate at 4.5 percent, another signal that the rate hike is only a precautionary move.

Changes in the Fed funds rate are typically matched by banks' prime rates, short-term interest rates on Treasury
bills and other market-determined rates, such as mortgages. Eventually, those higher rates brake the economy by
making borrowing more expensive.

After spending the morning under water, the Dow Jones Industrial Average ($DJ: news, msgs) rose 155 points
after briefly touching 11,000. The Nasdaq ($COMPQ: news, msgs) and S&P 500 ($SPX: news, msgs) notched

The Fed said it had lowered rates last fall to "counter a significant seizing-up of financial markets." But now the
Fed said "the full degree of adjustment is judged no longer necessary." See text of statement.

The Fed said the economy is moving at a "brisk pace" with "strengthening productivity growth containing
inflationary pressures."

The committee said it moved its policy bias back to neutral because of the "uncertain resolution of the balance of
conflicting forces" in the economy. The Fed said it would stay "especially alert to the emergence, or potential
emergence, of inflationary forces that could undermine economic growth."

The widely anticipated move by the Fed's policy-making committee was the first tightening of monetary policy
since March 25, 1997.

The simultaneous stop and go signals puzzled some observers. "Since he's worried about an equity bubble, I
assumed that [Fed Chairman Alan Greenspan] would have done everything he could to keep the markets off
balance," said Irwin Kellner, chief economist for CBS.MarketWatch.com and the Weller professor of
economics at Hofstra University.

"What they're doing with one hand, they're taking away with the other," Kellner said.

"It's crazy," said Joel Naroff, president of Naroff Economic Advisers. "Twenty-five basis points won't slow the
economy down, but changing the bias gives the markets the green light to roar ahead."

"If you believe in the wealth effect -- and I do -- it's adding fuel to the fire, not dampening it," Naroff said.

But another Fed watcher praised Fed for its bullish statements. "I don't think they'll raise rates in August," said
John Ryding, senior economist at Bear Stearns. "The 'new era' will keep them on hold."

The middle ground in the debate was voiced by Hugh Johnson, chief investment officer at First Albany. The
change in the bias "means nothing," he said. "The Fed will not hesitate to raise interest rates by a quarter of a
percent if necessary."

The 10-member FOMC warned after its last meeting that it was leaning toward raising rates because it fears that
the economy is growing too fast to maintain inflation at a low level. The economy has been growing at about a 4
percent pace for the past three years while inflation, by most measures, has dropped to 2 percent or lower. See

Fed Chairman Alan Greenspan signaled the policy change in testimony to the Joint Economic Committee two
weeks ago, saying, "When we can be pre-emptive we should be, because modest pre-emptive actions can obviate
the need of more drastic actions at a later date that could destabilize the economy."

After Greenspan spoke, the only question for investors was: What will the Fed do next?

Will the Fed stop here?

Or will it take back all three of the rate cuts from last fall's emergency loosening, now that foreign economies are
on the mend and U.S. financial markets have stabilized from the shock of the Russian default and the collapse of
Long-Term Capital Management?

Or will the Fed keep ratcheting up interest rates until the economy slows to the presumed speed limit of around
3 percent annual growth?

The answer to those questions won't be known definitively for months, but everything the FOMC and the Fed
governors do until then will be examined closely for clues. And the Fed will be looking at the economy for signs
of slowing or signs of inflation. So far, evidence for either is skimpy.

Of all the signals the Fed could have sent in Wednesday's statement, it choose the most bullish options: shifting
the bias to neutral, keeping the discount rate at 4.5 percent, referring to last fall's easings and reiterating that
inflation is still well under control.

The rate hike is the third time during the current expansion that the Fed has moved to tighter policy. In 1994,
the Fed raised rates seven times over a year to double the Fed funds rate from 3 percent to 6 percent. That was
followed by three easings in 1995 and early 1996 that brought the Fed funds back to 5.25 percent.

Then, in 1997, the Fed tightened just once before the collapse of Asian economies put the Fed on hold. Rates
were steady until the fall of 1998 when the Fed lowered rates three times in seven weeks in response to the
seizing up of global financial markets. See historic data on Fed funds.

Since the last tightening in March 1997, the economy has added 4.05 million jobs, nearly 1 million people have
left the jobless lines, the unemployment rate has fallen from 4.9 percent to 4.2 percent, the economy has grown
at a 4 percent annual pace, the S&P 500 ($SPX: news, msgs) is up 58 percent, average hourly pay has gone up
$1.05 to $13.19, and the core rate of inflation has been cut from a 2.7 percent annual pace to 2 percent.

The Fed's recent policies have obviously contributed to higher growth and lower inflation. It's not clear yet
whether the Fed has abandoned its policy of letting the economy run on its leash until inflation perks up or
whether this move is simply a minor adjustment in that policy.
