The SDMI makes great pains to accomodate the "DEVICES" in their initiative and in the wording in their press releases. This lends credence that it is the PLAYERS themselves that will detect a digital watermark embedded in the song to allow playback. Nowhere does it mention the Media used.

...The specification also embraces many of the principles that are likely to be a fundamental part of the long term SDMI specification – namely, that devices should respect the usage rules embedded in music by its creators.

Don't be suprised if the SDMI resolution doesn't turn out like what Iomega wants. A simple, effective drag and drop from computer hard disk to MP3 player is all it will take to make your own "Mix Tape" everytime you step foot out the door. All nice and legal. Thank you, SDMI.
