They were losing the deposits that would've been the basis for lending. Nothing prevented depositors from moving their funds elsewhere if there were better rates elsewhere or later if there were news of insolvency.

Your comments about the "free market solution" reminded me of a von Mises quote. He was once asked what FDR should have done about the Depression. He responded "Nothing. Only he should have begun thirty years earlier."
