Paying schools to improve gives them incentive to improve. And that way you don't have to siphon off any money to private religious schools that should not be receiving public money.

Schools in CA are being paid to improve their test scores (which is stupid, because teachers are now teaching to tests yada yada yada) but it shows that teachers are willing to do just about anything to receive more money for schools. So put in place a system where you pay teachers for some meaningful metric and you will see improvement.

Perhaps we would as well off, or better off, to penalize the parents of failing children, if we are going to penalize anyone.
