Israel has some simple choices to make. Israel can assimilate all the Palestinian Arabs in the occupied territories as full Israeli citizens with full voting rights. Israel can set up a two state solution and forfeit the Palestinian refugee problem. This current decision of occupation and segregation is an Israeli choice and policy. Every major human rights organization has condemned Israel for this action. You don't punish the entire Palestinian civilian population for the despicable action of some militant Arabs unless you are implying all Palestinians are hidden militants and deserving of their fate.
