The company simply cancels the outstanding option grants and makes new ones.

Look, I have sat with underwater options too. It is a total drag and hurts morale. I sympathize with intel employees on that score.

This used to be very common, but it's less so these days because the practice now incurs a tax liability.

Instead, most companies simply grant more when the old ones expire or go so far underwater that they no longer consider them to be reasonable motivators.

This latter practice, of course, requires periodic board of directors approval.
